1. Setting the Stop Price: The trader sets a specific price level at which the stop-loss order will be triggered. This price is usually set below the current market price for a long position (buy) or above the current market price for a short position (sell).
2. Automatic Execution: When the market price hits the stop price, the stop-loss order becomes a market order, meaning it will be executed at the best available price. This execution may not always be exactly at the stop price due to market conditions, such as high volatility or slippage.
3. Limiting Losses: The primary purpose of a stop-loss order is to limit potential losses if the market moves against the trader's position. By setting a stop-loss order, traders can protect their capital and avoid the emotional decision-making that often accompanies rapid market movements.
4. Example: Suppose a trader buys EUR/USD at 1.2000 and sets a stop-loss order at 1.1950. If the price of EUR/USD falls to 1.1950, the stop-loss order will be triggered, and the position will be sold at the next available market price, thereby limiting the trader's loss to approximately 50 pips.
5. Types of Stop-Loss Orders:
Fixed Stop-Loss: A static price level that does not change.
Trailing Stop-Loss: This type of stop-loss order adjusts as the market price moves in the trader’s favor. For example, if the market price increases, the trailing stop-loss will also move up, maintaining a set distance from the current price, thereby locking in profits while still protecting against downside risk.
